Explanation
📌 KEY POINTS
✅ TDS is tax deducted by the payer when crediting or paying certain amounts, deposited to the government and reported quarterly.
✅ SAP uses extended withholding tax: a withholding tax type defines when tax is calculated, a tax code defines the rate and section.
✅ In India, deduction typically happens at invoice posting or at advance payment, whichever is earlier — so both types are configured.
✅ Section codes group business places or units under a TAN for challans, certificates and returns.
⚠️ The vendor master must have the right withholding types and codes, plus PAN — otherwise no or wrong deduction happens.

▶ WHERE WE ARE
This series covers tax deducted and collected at source. Part 1 sets up the concepts and configuration.
━━━━━━━━━━━━━━━━━━━━
▶ 1. WHAT TDS IS
Under the Income Tax Act, a payer must deduct tax at source on specified payments — for example to contractors, for professional fees, rent or certain purchases of goods — when amounts cross thresholds. The deducted tax is deposited with the government using a challan, a certificate is issued to the deductee, and quarterly returns report it. Sections, rates and thresholds are changed by Finance Acts, so they must be maintained as configuration, not code.
━━━━━━━━━━━━━━━━━━━━
▶ 2. WITHHOLDING TAX TYPES
Extended withholding tax separates when tax is calculated from what rate applies. A withholding tax type defines the posting point — at invoice or at payment — and the base and rounding. Because Indian TDS applies on credit or payment, whichever is earlier, companies configure an invoice type and a payment type for each relevant section so that an advance payment is taxed and a later invoice is not taxed twice.
━━━━━━━━━━━━━━━━━━━━
▶ 3. WITHHOLDING TAX CODES AND SECTIONS
Withholding tax codes under each type carry the rate and the official section, for example a code for payments to contractors and another for professional fees. Different rates for individuals and companies, or for missing PAN, are handled with recipient types and separate codes. Keeping a clear catalogue of codes per section is essential for correct returns.
━━━━━━━━━━━━━━━━━━━━
▶ 4. SECTION CODES AND TAN
A TAN is the deductor's account number for TDS. Section codes in SAP group business places under a TAN, so challans, certificates and quarterly returns are produced per TAN. A company with several TANs, for example per region, has several section codes.
━━━━━━━━━━━━━━━━━━━━
▶ 5. VENDOR MASTER SETTINGS
In the business partner's vendor role at company code level, each relevant withholding type is activated with a code, liability flag and recipient type, and the PAN is stored. Lower or nil deduction certificates are maintained as exemptions with validity dates. Without these settings, SAP silently posts invoices without deduction.
━━━━━━━━━━━━━━━━━━━━
▶ STEP BY STEP
- List the TDS sections your company deducts under and their thresholds.
- Map each section to invoice and payment withholding types and codes.
- Check section codes against the company's TANs.
- Review five vendors' withholding settings and PAN.
✅ CHECKPOINT: every relevant section has types and codes, and vendors carry the right settings.

What this specific lesson teaches
Learn how TDS works in India and how SAP models it with extended withholding tax: withholding tax types for invoice versus payment, tax codes per section and rate, recipient types, section codes per TAN, and vendor master settings.
Key lesson principle: TDS is tax deducted by the payer when crediting or paying certain amounts, deposited to the government and reported quarterly.

Real project scenario
A new contractor was paid an advance without deduction because only the invoice-based withholding type was active on the vendor. The later invoice deducted tax on the full amount, but the advance quarter showed no TDS and the company faced interest for late deduction. Payment-based types were added for advance-relevant sections and a vendor onboarding checklist now covers both.
Common mistakes
- Only invoice-based types configured, missing advances.
- Vendors without PAN or withholding settings.
- Hard-coded rates without a code catalogue.
- Section codes not aligned with TANs.
Best practices
- Invoice and payment types per relevant section.
- Vendor onboarding checklist with PAN and TDS settings.
- Annual review of codes against the Finance Act.
- Exemption certificates with validity dates.
Interview angle
Interviewers ask how TDS is configured in SAP, why both invoice and payment types exist, and what vendor master data is required.
Frequently asked questions
Why configure both invoice and payment withholding tax types for TDS?
Indian TDS applies on credit or payment, whichever is earlier. An invoice type and a payment type per section make sure an advance payment is taxed and the later invoice is not taxed twice.
What is a section code in SAP TDS?
A section code groups business places under a TAN, the deductor's TDS account number, so challans, certificates and quarterly returns are produced per TAN. A company with several TANs has several section codes.
Why does SAP post an invoice without deducting TDS?
Usually the vendor's business partner settings are incomplete: the relevant withholding tax types are not activated at company code level with a code, liability flag and recipient type, or the PAN is missing. Without these settings SAP silently posts without deduction.
